The Shortsword of First Blood can be found near the entrance that leads to the Underdark Beach, where you will eventually find a village.
Near the entrance there will be an area with several orange mushrooms and you will find two executed Deep Gnomes.
How To Get Shortsword of First Blood?
You will need to find the two Deep Gnomes in the area with large orange mushrooms near the path leading to the Underdark Beach.
Once you find the Deep Gnomes, open their inventory and you will find that one of them has the Shortsword of First Blood, which you may now loot.
It is most likely that these Deep Gnomes were killed by the Duergar as these creatures tend to enslave and slay those weaker than them.
